How do you calculate and file the R&D tax credit?
You claim the R&D credit on Form 6765, attached to your business tax return. The process has five steps: (1) identify qualifying business components and activities under the four-part test; (2) gather qualified research expenses (QREs) — wages, supplies, cloud costs, and 65% of contract research; (3) calculate the credit using the Alternative Simplified Credit (14% of QREs above 50% of the prior three-year average) or the Regular Credit method; (4) choose your §280C election to coordinate the credit with your R&E deduction; and (5) prepare contemporaneous documentation tying each dollar to a business component.
Qualified small businesses can elect on Form 6765 to apply up to $500,000 per year against employer payroll taxes, claimed on Form 8974 with their quarterly Form 941.

I. How MainStreet Calculates Your R&D Credit
MainStreet conducts R&D tax credit analyses in accordance with IRC §41 and §174 of 1986 and related Treasury Regulations. The process includes both federal and state R&D credits where applicable.
Present Qualification Criteria
MainStreet provides the company with a summary of the statutory rules under §41, examples of qualifying activities, and informational material — including the four-part test — to assist with the company's understanding of applicable rules.
Collect Employee & Payroll Data
MainStreet collects all relevant employee information and payroll data. W-2 Box 1 wages are analyzed by employee. Contractor payments and supply costs are also reviewed for potential inclusion as QREs.
Subject Matter Expert (SME) Review
The company's Subject Matter Expert reviews each employee's job duties and identifies the percentage of time spent on qualifying research activities. The SME also identifies and certifies the number of qualifying business components.
Calculate QREs & Credit
MainStreet calculates the credit using both the Regular Credit and Alternative Simplified Credit (ASC) methods where possible, then completes Form 6765 using the method that yields the greater credit amount.
Deliver IRS-Ready Package
MainStreet delivers a complete R&D tax credit package including Form 6765 (Appendix A) and applicable state forms (Appendix B). This package goes directly to the company's tax preparer for inclusion in the return.
II. R&D Credit Qualification Criteria: The Four-Part Test
Under IRC §41(d)(1), qualifying research activities must satisfy all four of the following requirements. Activities do not need to be successful to qualify — what matters is the intent and process.
Permitted Purpose
The activity must aim to create or improve the functionality, quality, reliability, or performance of a product, process, software, technique, formula, or invention. Incremental improvements qualify.
Technological in Nature
The activity must be based on chemistry, physics, biology, engineering, or computer science. The information discovered needs to be new to your company — it does not need to exceed the knowledge of skilled professionals.
Elimination of Technical Uncertainty
At the outset of the activity, there must be genuine uncertainty about whether or how the result could be achieved — about capability (whether the result is achievable), method (what approach to use), or appropriate design.
Process of Experimentation
The taxpayer must evaluate one or more alternatives to resolve the uncertainty through a systematic trial and error process — including evaluating alternative designs, employing iterative testing, modeling, or simulation.
III. Qualified Research Expenses (QREs)
Once qualifying activities are identified, costs fall into four categories under IRC §41(b).
A. Qualified Wages
W-2 Box 1 wages for employees directly conducting, directly supervising, or directly supporting qualifying research. Substantially all rule: if 80%+ of activities are qualified, 100% of wages are included.
100% of qualifying wagesB. Qualified Supplies
Non-depreciable tangible personal property used in the conduct of qualified research — raw materials consumed in testing, prototype components, and lab materials used during experimentation.
100% of qualifying suppliesC. Cloud Computing
Third-party cloud computing costs for software development and testing environments. The computer or cloud resource must be owned and operated by someone other than the taxpayer.
100% of qualifying cloud costsD. Contract Research
Amounts paid to outside vendors or contractors who conduct or support qualifying research on behalf of the taxpayer. Taxpayer must bear economic risk and retain substantial rights to results. Contract research where results transfer to client does NOT qualify.
65% of qualifying paymentsIV. Federal R&D Tax Credit Calculation Methods
MainStreet calculates the credit using both methods where possible and uses whichever produces the larger credit amount.
| Method | Formula | When Best |
|---|---|---|
| Regular Credit | 20% × (current QREs − base amount). Base amount = fixed-base % × average annual gross receipts for prior 4 years. Minimum base = 50% of current QREs. | Companies with significant QRE history relative to gross receipts; typically benefits high R&D-intensity companies |
| Alternative Simplified Credit (ASC) | 14% × (current QREs − 50% of average prior 3-year QREs). If no prior-year QRE history exists: 6% of current-year QREs. | Most companies — simpler calculation, no historical gross receipts needed; used by the majority of claimants |
V. The Section 280C Reduced Credit Election
For tax years beginning after 1988, taxpayers may elect to either: (a) adjust their IRC §174 deductions (reduce deductions by the full credit amount), or (b) take a reduced credit. This election — known as the 280C election — is made by checking Item A at the top of Form 6765.
- When Item A is checked (280C elected): The taxpayer takes a reduced credit but is NOT required to reduce their §174/§174A deductions by the credit amount. Generally more favorable for companies with significant R&D deductions they want to preserve.
- When Item A is NOT checked: The taxpayer takes the full credit but must reduce their allowable §174 deductions by the credit amount for that year.
VI. Payroll Tax Credit for Qualified Small Businesses
Qualified Small Businesses (QSBs) may elect to apply up to $500,000 of their annual R&D credit against employer FICA payroll taxes instead of income taxes — a critical benefit for pre-profit companies. A company qualifies as a QSB if it has:
- Gross receipts of less than $5 million for the current tax year, and
- No gross receipts for any tax year before the 5-year period ending with the current tax year
The Payroll Offset Flow: Form 6765 → 8974 → 941 → EFTPS
The payroll tax offset moves through four forms and systems. Each step hands off to the next:
| Step | Form / System | What Happens |
|---|---|---|
| 1. Elect | Form 6765 | Elect §41(h) on a timely filed original return to apply up to $500,000 of credit to payroll taxes. |
| 2. Determine | Form 8974 | After the return is filed, calculate the credit available to offset the employer payroll-tax share for the quarter. |
| 3. Apply | Form 941 | Attach Form 8974 to the quarterly return; the offset reduces the 6.2% Social Security, then 1.45% Medicare share. |
| 4. Deposit | EFTPS | Reduce your payroll tax deposits by the offset amount, realizing the cash benefit each quarter. |

VII. Supporting Documentation Requirements
The IRS requires documentation showing each R&D project meets all four requirements of the four-part test. Maintain the following for each business component:
Permitted Purpose
- Project descriptions or briefs
- Product requirements documents
- Statements from SMEs about project goals
Technical Uncertainty
- Meeting notes on technical challenges
- Design options considered
- Post-mortem reviews of failed approaches
- Pull request comments
Process of Experimentation
- Sprint logs and iteration records
- Test results and performance benchmarks
- A/B test documentation
- Design revision histories
Employee Time & Wages
- Time tracking records by project
- Payroll records (W-2 Box 1 wages)
- Job descriptions and org charts
Contractor & Supply Costs
- Contracts showing taxpayer bears economic risk
- Invoices from qualifying contractors
- Cloud computing invoices for dev/test
VIII. Qualifying vs. Non-Qualifying Activities
✓ Generally Qualifies
- Understanding general technical requirements of a project
- Evaluating technical specifications and design alternatives
- Approving technical specifications (review of drawings, schematics)
- Quoting — evaluating manufacturing processes to produce to documented specifications
- Developing requirements or specs
- Running benchmark programs to improve and experiment
- Attending technical and design review meetings
- Project management on R&D projects (developing and tracking schedules)
- Providing feedback on A/B tests to development teams
- Adjusting product requirements to meet resource constraints
✗ Generally Does Not Qualify
- Relationship building or general sales activities
- Developing advertising or marketing campaigns
- Planning a trade show or staffing a booth
- General management or administrative tasks
- Customer support or client relationship management
- Research conducted outside the United States
- Research after commercial production begins
- Adaptation of existing products to particular customer requirements
